For instance, if a company pays one share as a dividend for each share held by the investors, the price per share will reduce to half because the number of shares will essentially double. Because the company has not created any real value simply by announcing a stock dividend, the per-share market price is adjusted according to the proportion of the stock dividend. A retained earnings deficit can also occur if the corporation issues more dividends than its current retained earnings balance. Most states have laws that don’t allow corporations to issue dividends if they don’t have the RE to cover them. This protects creditors from the shareholders liquidating the company through dividends. In the case of dividends, the cause of the negative retained earnings is actually beneficial to shareholders since more capital is distributed to shareholders (i.e. direct cash payments are received).
